Credit Suisse analyst Damien Boey has developed a valuation method for Bitcoin combining two seemingly unique factors: the size of the bitcoin network, and the yield spread on BBB rated bonds.
Bitcoin slumped below $ US10,000 overnight in the wake of the latest market meltdown, but a short time ago prices had rallied back above $ US11,000.
The Credit Suisse model settles on a fair value that is “almost half” that — at $ US6,000.
Credit Suisse
To start with, Boey tested the thesis put forward by Fundstrat analyst Thomas Lee in November — that Bitcoin increases in value as more people use the network, similar to a social media giant such as Facebook.
Lee said his model — which is based on the number of Bitcoin users and average transaction value — accounted for around 94% of Bitcoin’s price movements over the past four years.
But Boey raised doubts about the statistical robustness of Lee’s equation. He said the evidence suggests that sometimes Bitcoin’s price leads the number of users, rather than the other way around.
So Boey added an extra feature: He found that Bitcoin prices have a strong negative correlation to BBB credit spreads — the difference between the yield on BBB rated debt US government bonds.
Credit Suisse
“A 1% widening (narrowing) of BBB credit spreads causes a 100 logarithmic point decrease (increase) in Bitcoin’s value,” Boey said.
“In the extreme, this could imply that leverage has been used to fund Bitcoin investments through time.”
“Alternatively, it could simply mean that Bitcoin’s valuation is highly sensitive to whatever has driven credit spreads over the past few years (e.g., quantitative easing from central banks).”
In view of that, Boey offered a word of warning to Bitcoin investors, noting that there’s significantly more upside risks to credit spreads as global central banks begin to withdraw monetary stimulus.
“Perhaps unwittingly, Bitcoin investors have taken on extremely leveraged positions on credit spread compression,” Boey said.
“We believe they ought to be aware of their underlying exposures.”
Boey said there was a hint of irony in the fact Bitcoin’s mysterious creator — Satoshi Nakamoto — created Bitcoin as an antidote to central-bank controlled monetary systems prone to manipulation.
However, based on Bitcion’s correlation to credit spreads, it appears the quantitative easing programs of global central banks may in fact have served to prop up Bitcoin’s value.
Despite that, Boey said central bankers “seem a little threatened” by Bitcoin, highlighting RBA Governor Lowe’s recent comments calling it a speculative bubble.
If yield spreads widen and regulatory authorities continue to crack down on cryptocurrency usage due to the threats posed by alternative payment systems, then Bitcoin’s price may fall significantly further.
Until then, Boey said Bitcoin represents a trading opportunity if investors can find a way to effectively model the dynamics of the market.

Investors should not underestimate the appeal of Lowe’s after news that activist investor D. E. Shaw, a quantitative investment firm, has reportedly carved out a larger stake in the company.
After the news dropped on Friday, the home retailer’s shares climbed 10% to $ 105.38 per share. Though the exact size of D.E. Shaw’s investment is unknown, the investment company did disclose a 0.12% stake in Lowe’s in a November filing, according to Bloomberg.
The move could be part of D.E. Shaw’s plans to ask the company for changes that could increase shareholder value, according to unnamed sources in the Bloomberg report.
Credit Suisse’s Seth Sigman outlines three reasons why the company could be attractive to activist investors. “We see additional upside to LOW, on the back of a possible activist investment,” Sigman wrote in a note.
First, Sigman said that the company could be seen as a cheaper alternative to its rival Home Depot.
Sigman wrote that Lowe’s’ valuations are at a 10-year-low, and the valuation gap between Lowe’s and Home Depot has widened due to Lowe’s inconsistent results and lower comparable same-store sales from the previous year compared to its rival. Home Depot is also known as a “survivor” stock because it has shaken off natural disasters and competition from Amazon, which has pushed its valuation higher.
Moreover, the housing market is doing well, which should play to Lowe’s favor, Sigman said. In addition to rising home prices and demand, home retailers have gotten a boost from Hurricanes Harvey and Irma last year because the people in affected areas will be looking to repair or rebuild their homes.
Finally, Sigman also views the gap between Lowe’s and Home Depot’s sales and margins as “addressable,” in that it could be cyclical and strategic in nature, so that changes at Lowe’s could reduce or close that gap.
Sigman has raised Lowe’s price target to $ 116 a share, a 31% increase from his previous target of $ 88 a share.
Lowe’s stock was trading at $ 102.98 per share on Tuesday, up about 10% this year. Home Depot’s stock stood at $ 197.52 a share on Tuesday, and it’s up 5.05% for the year.
Lowe’s is expected to report fourth-quarter earnings on February 28. Home Depot will report on February 20. You can see when companies are reporting earnings on Markets Insider’s earnings calendar.

The stock market’s unrelenting march higher has changed how investors see this bull market, according to Credit Suisse.
As the S&P 500 rose, investors positioned themselves to profit from new highs by demanding more call options, which are instruments that give them right to buy stocks at an agreed price.
In a note on Monday, Mandy Xu, the chief equity derivatives strategist at Credit Suisse, spotlights the S&P 500’s skew, a measure that tracks option prices betting on a decline relative to those betting on a rise.
Short-term skew fell in the final months of 2017, implying traders were demanding a higher volume of options that would benefit from higher stock prices. This wasn’t unexpected, since the market was rising in just the right mix of conditions: Volatility as measured by the Cboe’s index was at historic lows, the GOP was set to pass the most comprehensive corporate-tax reform in decades, and economies around the world were in growth mode.
“However, longer-dated skew had stayed fairly elevated – until now,” Xu said.
“Over the past two weeks, SPX 6M skew has fallen from the 82nd percentile high to now the 55th percentile. The decline in longer-dated skew suggests a more fundamental shift in outlook, rather than just bullish tactical positioning.”
That is, traders appear to be betting that stocks could keep going up well into 2018.
Credit Suisse
Morgan Stanley’s equity analysts recently declared we’re in the full-blown “euphoria” stage of this bull market. And it’s not hard to find proof of this claim.
The S&P 500 is the most ‘overbought‘ in at least 22 years, according to its relative-strength index, which measures the size and speed of its price movements.
Across sectors, analysts are betting that the market’s biggest driver — earnings growth — will be the most impressive in several years. The analysts who forecast company earnings have made the smallest cuts to their fourth-quarter estimates since 2010, according to FactSet.
The American Association of Individual Investors found last week that only 15.6% of those it polled were bearish, a three-year low, and down from 34% a month ago.
The list goes on. And so, it’s no surprise, as Credit Suisse suggests, that it’s getting lonelier to be a bear in this market.

Credit Suisse has hired two high-level equity research analysts away from Swiss rival UBS, part of a wave of hires the bank has made in recent months to load up on research firepower.
Doug Mitchelson joins the bank as managing director in equity research covering the media, cable/satellite, and telecommunications sectors, according to a memo seen by Business Insider.
Previously he worked for three years at UBS as a senior media analyst and before that spent 17 years as an analyst with Deutsche Bank.
“Given the increasing convergence and consolidation of these sectors, we believe having a single, combined team allows for synergies and deeper insights,” David Bleustein, head of research in the Americas for Credit Suisse, wrote in the memo. “Doug brings significant experience to this role having spent over 20 years as a sell-side analyst covering the Media and Cable/Satellite sectors.”
Mitchelson joins Brian Russo, who was recently hired as a vice president covering the same sector. He worked with Mitchelson in media equity research at UBS before joining Credit Suisse, and Deutsche Bank before that.
A Credit Suisse spokesman confirmed the hires.
Bleustein himself was hired this summer from UBS, where he started as an industrials analyst in 1999 and ran the equity research divsion in the US since 2008.
The bank has only ramped up its investment in research since.
Other managing directors in research that have joined Credit Suisse since the summer include:
Of that group, all but one worked at UBS in the past four years, and four joined directly from UBS. Given the hire of Bleustein from UBS, and the hire of Mitchelson, that means Credit Suisse has now hired at least six managing directors in research from UBS in recent months.
The rash of research hires comes ahead of new European regulations set to go live in January — known as MiFID II — that are expected to result in slashed research budgets across Wall Street.
Mary Erdoes, the head of JPMorgan’s $ 1.9 trillion asset and wealth management business, recently explained the impacts and looming industry cuts to a room full of analysts at a conference.
“On the buy side, the larger firms will absorb the costs and figure out how that cascades its way through,” Erdoes said. “It probably means they’ll tighten up a lot on what they spend on sell-side research, which is why the two go hand in hand.”
Erdoes plainly laid out what happens next: “I was dealing with 10 of you; I don’t want 10 of you anymore, I only want the five best of you.”

The demographic makeup of the US will change dramatically over the course of the next 10 years, and a new report from a group of Credit Suisse analysts led by Seth Sigman shows that those changes could have a big impact on consumer spending and the well-being of certain industries.
According to the report, the following demographic changes will have the biggest impact on consumer spending:
“Our analysis is most positive for Home Improvement, Leisure-related categories (e.g., RV’s, boats), and Staple categories (Healthcare, Household Supplies, Food at Home) based on expected growth in the young adult and 65+ age cohorts, while less positive for Apparel/Footwear, General Sporting Goods, Home Furnishings, Casual Dining, based on a shrinking middle-age group,” the analysts wrote.
Following are 14 stocks Credit Suisse thinks could be negatively impacted by demographic changes in the US.

EUROPE’S most troubled big banks may at last be on the road to recovery. Not only is economic growth perking up; uncomfortable decisions, put off too long, are also being taken. In recent months UniCredit, Italy’s largest lender, has written down bad debt by €8.1bn ($ 8.7bn) and tapped shareholders for €13bn. Deutsche Bank, Germany’s biggest, has raised €8bn in equity and decided to keep a retail business it had hoped to sell. On April 27th it reported first-quarter net income of €575m, up from €236m a year earlier, although revenue fell.
Like Deutsche, Credit Suisse is freer to make plans after a recent settlement with American authorities over mis-selling mortgage-backed securities before the financial crisis. On April 26th Switzerland’s second-biggest bank reported first-quarter net income of SFr596m ($ 594m), far better than forecast, reversing a SFr302m loss a year before. Along with most of Wall Street, which published earnings earlier in the month, and Deutsche it benefited from a good quarter for fixed-income trading. It expects to wind up a unit in which it has dumped unwanted assets by the end of 2018, a year ahead of schedule.

Coca-Cola Company’s stock price has fallen 7% over the last year as investors have come to realize consumers are becoming increasingly wary of sugary drinks.
But Credit Suisse equity analyst Laurent Grandet says Coke is set to “sparkle” again with new CEO James Quincey taking over May 1 and a promising turnaround plan in place.
Grandet circulated a note to clients April 19 upgrading the stock to an “Outperform” rating from “Neutral” and raising his price target to $ 49 from $ 44.
With carbonated soft drinks struggling, Credit Suisse notes the importance of water and energy drinks to Coca-Cola’s growth:
“In the US, we estimate that total retail non-alcoholic beverages (NAB) business is growing around 3%. The biggest categories such as carbonated soft drinks (CSD) and juice are generally flat to declining, although there are segments within each that are growing (flavored CSD and some refrigerated premium juices). On the other hand, water, energy, and to a lower extend coffee, tea, sports drinks and value-added dairy (VAD) are all growing between mid-single digits and low-double digits.”
Credit Suisse
Credit Suisse expects soft drink sales to decline 1-2% in US and remain flat internationally over the next three years.
Coke is the leader in carbonated soft drinks with roughly 40% of the US market and more than 65% share internationally. However, according to Credit Suisse, “PepsiCo leads in non-carbonated beverages in the US with the number one spot in three of the five segments (Sports at 77%, Tea at 31%, and Coffee at 88%).” Coke is now pivoting to eat into Pepsi’s market share.
Coke’s turnaround plan is based on their new “total beverage company” strategy focusing on five major product areas: carbonated soft drinks, dairy/juice/plant-based, tea/coffee, water, and energy drinks. Credit Suisse says, “In our view, this category approach is a big step in the right direction, and one that its primary competitor PepsiCo took a few years ago with some success in the US.”
Credit Suisse
Coke is in the process of franchising almost all of its bottling operations. The company’s goal is to franchise 97% of all operations, including 100% of North American operations. Credit Suisse says this will lower sales by about 30%, but raise margins and in turn profits by $ 160 million.
Coke is also consolidating those operations to increase coordination and cut costs. Currently the top ten Coke bottlers do two-thirds of all coke bottling.
Grandet concludes that “Coke is on the path to defining its new frontier and we think the company has all the pieces in place to be successful again.”

The rise of high-frequency trading in the US stock market has been nothing if not controversial.
The practice, which uses complex algorithms to analyze multiple markets and execute orders based on market conditions, has divided Wall Streeters into two camps: those who think the stock market has benefited from their existence, and those who argue to the contrary.
What’s not in doubt, however, is their overall impact on the stock market.
“They’ve firmly established their place in the market ecosystem, primarily serving as a facilitator connecting buyers and sellers through time, but also frequently criticized in that role for being superfluous, or worse, predatory,” Credit Suisse strategist Ana Avramovic said in a recent note.
“Whatever your view, their impact has been wide and, likely, lasting,” she added.
In a note, titled We’re All High Frequency Traders Now, Avramovic ran through four ways HFTs have impacted the market.
Credit Suisse
Higher trading volumes are HFT’s “largest, longest lasting, and most visible impact,” according to Credit Suisse.
The report said:
“We estimate that volume from money managers and investors, both active and passive, has remained fairly consistent for at least a decade (between about 3 and 4 billion shares per day). Total US volumes today, however, are more than double what they were in the pre-crisis, largely pre-HFT years. The difference is mainly due to HFT and high speed trading strategies.”
There are complaints that this activity isn’t “real” activity, but rather that this increase is down to unnecessary trading, or is designed to take advantage of slower moving investors.
“While that can be true … a majority of HFT activity serves to connect those natural buyers and sellers and reduce waiting times, often substantially so,” Credit Suisse said.
Credit Suisse
A bid-ask spread is an important concept on Wall Street. It refers to the difference between the price at which someone wants to buy an asset (bid price), and the price at which the seller wants to sell that asset (ask price). The tighter the better, in theory.
The rise of HFT has seen a divergence between bid-ask spreads for large cap stocks (they’ve tightened) and small caps (they’ve widened), suggesting a concentrating of trading in the most liquid, biggest stocks.
Credit Suisse said:
“Bid-ask spreads for largecaps and smallcaps generally move in the same direction, meaning they both widen or narrow in accordance with volatility. However, we find that the dispersion in spreads between the most liquid and least liquid stocks has grown since mid-2009.”
Credit Suisse
Large-cap stocks and small-cap stocks also see the most volatility at different times of the day.
“At the beginning of the day, small caps tend to be more volatile as they take a bit longer to establish fair price,” Credit Suisse said. “But, at the end of the day, they actually have slightly lower volatility than large caps.”
The note said:
“Small caps do seem to experience larger price gaps, yet they tend to have less of the small fluctuations; largecaps, by contrast, with their large presence of market makers, may experience something like “flickering quotes” as the price bounces rapidly between the bid and ask, particularly at the end of the day.
“Both of these phenomena may be attributed to HFT – their absence in the case of smallcaps and busy back-and-forth trading in the case of largecaps.”
