Betterment and Wealthfront both combine proven investment strategies with software so that you can maximize your returns. They are available online and as an iOS or Android app. They are similar in many other ways, from the financial solutions they offer to the methodologies used to get you the best results. The differences lie in the details. 

For example, in offering the 529 college savings plan, Wealthfront is the better option for parents who want to start saving up for their kids’ academic futures. Meanwhile, Betterment has a tiered pricing system and is suitable for investors who would also like to seek advice from real human advisers.

Betterment was founded in 2008 by Jon Stein and Eli Broverman. While studying behavioral economics in college, Stein realized he could apply those concepts to the mistakes he was making in managing his own investments. Economics assumes people are rational, when in reality they are far from rational, especially when it comes to managing money. He wanted a service that told him what to do with his money, and then did it.

He teamed up with Broverman, a securities attorney at the time who understood the regulatory landscape of the financial world. 

Wealthfront was also founded in 2008 by Andy Rachleff and Dan Carroll. Rachleff taught tech entrepreneurship courses at the Stanford Graduate School of Business. Entrepreneurs and students always asked him for investing advice, but he couldn’t recommend the services he used because the account minimums were too high. As Vice Chairman at the University of Pennsylvania’s endowment investment committee, he noticed that the best-managed endowments in the world relied on outdated tools, and he had a vision for an upgrade.

Carroll was a former trader helping his parents assessing the damage they experienced from the financial crisis in 2008. He looked at the statements from their financial adviser and didn’t think they were being given quality advice.

Morgan Stanley, a Wall Street giant, is convinced that only a “handful” of roboadviser startups will survive. The CEO of the largest roboadviser startup agrees. 

Roboadvisers provide financial advice or portfolio management online or via a smartphone application. Rather than using human managers to build portfolios, they use algorithms to determine where to invest. 

Global assets managed by robos could reach $ 13 trillion by 2025 in a best case scenario, according to a research note penned by a group of equity analysts at Morgan Stanley. That’s up from $ 100 billion as of December 2016. However, according to the analysts, only a few roboadviser startups are going to make it. They predict most roboadvisers startups will merge with other startups, or be bought out by incumbent players looking to expand their digital footprint.

In a recent interview with Business Insider, Jon Stein, founder and CEO of Betterment, the largest independent roboadviser with $ 9 billion in assets, said he agrees with the investment bank. 

“It’s the way things have gone in every other industry and during every other cycle in this industry,” Stein said. 

“How many big financial services brands have broken out in the last three decades?” he added.”It is very few.”

Morgan Stanley predicts that legacy firms such as Vanguard and Charles Schwab, which were some of the earliest incumbent players to get into robo, will eat up marketshare moving forward, not startups such as Betterment. 

“[W]e think the incumbents are best positioned to win market share, and we see the fact that ~70% of the companies we interviewed either just launched or are about to launch such offering as a step in such direction,” the bank said. 

Naturally, this is a point with which Stein disagrees. He thinks such firms, which to be sure manage trillions of dollars, are stuck in a different wealth-management “paradigm,” which will hurt them in the long-run and benefit Betterment.

On Morgan Stanley specifically, Stein had this to say:

“Morgan Stanley, for instance, is a firm set up to serve clients the old way. As a result, they are having a really hard time shifting to this new paradigm of pure customer alignment because that’s not their model. Their model is brokerage alignment. It is a brokerage model. They are there to sell you a product, whatever product makes them the most money. That tends to be the one that they favor.”

Morgan Stanley declined to comment on Stein’s comments. The Wall Street giant has taken many notable steps to digitize its wealth-management offerings. As Business Insider’s Matt Turner reported, the bank is planning to roll out a goals-based roboadviser option for the children of existing wealthy clients and for Morgan Stanley stock-plan participants.

Chaparro: Morgan Stanley put out a big note on the future of fintech back in May in which they argued that “only a handful of roboadvice startups will survive.” Those that don’t survive will consolidate or be bought up by legacy firms. Do you think this is how things will play out?

Stein: It’s the way things have gone in every other industry and during every other cycle in this industry. So I expect that is right. That doesn’t mean there aren’t going to be new ideas coming out and new competitors emerging for decades to come.

But we have to ask ourselves: How many of these players can actually make it to scale? In financial services, it is not many. How many big financial services brands have broken out in the last three decades? It is very few. What’s the brand-new bank that has come along? There’s none. What’s the new investing firm that has broken out and taken a lot of share? There are a couple that I probably know of, but they’re not on the public’s radar. Maybe like Financial Engine or DFA.

There are a couple of firms that have gotten big, but they’re not a huge name. PayPal did it. Capital One did it. But it’s few. So I agree with their thesis: Few will survive, and there will be consolidation.

Chaparro: Incumbents have had their own robo offerings for years, and they have their big brand and infrastructure to back them up. What makes you so certain Betterment can survive up against such competition?

Stein: For the same reason why we often see those few innovators break out.

You could also ask “Why did Amazon break out and become the dominant online retailer?” — some would say dominant retailer period. And why wasn’t it Barnes and Nobles, Target, or Walmart, or anybody else? It is because Amazon has a specific focus. They didn’t have conflicts with a set of existing infrastructure and systems and people who were built around doing things the old way.

With more incumbents launching their own robo-advisor products, independent robo-advisors haven’t seen the success they anticipated, and many are diversifying as a result.

The latest robo-advisor to adjust its model is US-based Betterment, which announced the launch of two new customer offerings on Tuesday, according to a press release seen by BI Intelligence. Betterment currently has $ 7.3 billion in assets under management (AUM) and 222,000 customers.

Betterment previously offered only one consumer-facing service, Betterment Digital. This is a fully-automated product that constructs portfolios composed of exchange-traded funds (ETFs) for consumers based on their responses to an online questionnaire. The portfolios are subsequently managed by algorithms, and the fee is 0.25%. Until now, access to human advisors was only available to accounts worth more than $ 500,000.

Now, however, Betterment is launching two new services with a prominent human element:

  • Betterment Plus requires a minimum balance of $ 100,000, and offers customers an annual planning phone call from an internal team of certified financial planners (CFPs), who also closely monitor the user’s portfolio all year round. The service charges a 0.4% fee.
  • Betterment Premium requires a minimum balance of $ 250,000, and charges a 0.5% fee. It offers users unlimited access to an internal team of CFPs, who monitor the user’s portfolio and answer financial questions on an even more flexible, on-demand basis.

In addition, customers who prefer to have a full-time, dedicated, and independent financial advisor can be referred to a registered investment advisor (RIA) who uses the firm’s Betterment for Advisors service. Meanwhile, across all three plans, fees will only be charged on the first $ 2 million of a customer’s balance, and management fees are waived entirely on accounts over $ 2 million. However, as Betterment CEO Jon Stein told BI Intelligence, such accounts are not a large portion of Betterment’s customer base.

Betterment has likely adopted a more traditional model to better meet customer preferences. Data from E*TRADE shows that the majority of consumers prefer an element of human contact in investment management, even if it costs more. Its decision to make human advice more accessible indicates that Betterment has realized that customers value human advice over lower fees, at least for now, and that by catering to such preferences, it might better boost customer acquisition.

While it is unlikely that enlisting human advisors will help Betterment reach the same levels of success as incumbents’ offerings have, the move will likely help it fend off competition from its independent competitors.

Robo advisors are threatening to upend the enormous global wealth management industry in several ways, and they are likely to arrive in full force within the next few years.

Sarah Kocianski, senior research analyst for BI Intelligence, Business Insider’s premium research service, has compiled a detailed report on robo advising that looks at the market for robo advisory services, the drivers behind consumer adoption of robo advising, why the robo advisor market presents an opportunity to traditional wealth management firms, and how startup robo advisors can succeed as massive legacy companies begin offering their own services.

  • Large incumbent wealth managers won’t lose out to startups like Betterment and Wealthfront. Instead, they are embracing the technology and launching their own products, which are scaling quickly. 
  • Consumers across all asset classes are receptive to robo advisors — including the wealthy. 49% of this group would consider investing some of their assets using a robo advisor.
  • The majority of assets managed by robo advisors will come from people who already have some investments. We estimate that the volume of assets that comes from people who don’t currently invest will be less than 1% of the total by 2020. 
  • Startups are going to find it difficult to scale, and will need to differentiate their products to succeed. They are already doing this by providing white label services to wealth managers, and more customized stand alone solutions.
