Federal Reserve officials are pretty proud of their plan to reduce their balance sheet following a sharp expansion during and after the Great Recession.

Policymakers are especially excited they were able to announce the plan’s contours without having markets totally freak out, like they did in 2013 when then-Chairman Ben Bernanke gave the first hint that the Fed would be ceasing its bond-buying program. Bond yields spiked sharply higher at the time in an event that became known as the taper-tantrum.

Seeking to avoid a repeat of that debacle, officials have gone out of their way to give traders clarity, well ahead of time, into their expectations for balance sheet reduction. There’s just one problem: the central bank’s outline is more a wish list than a blueprint, and investors are starting to catch on.

In particular, two very big questions remain unresolved: First, when will the Fed begin the process of unwinding the balance sheet by halting its practice of reinvesting the proceeds from maturing bonds back into the Treasury or mortgage-backed securities markets?  And second, what is policymakers’ target for the eventual end-size of the balance sheet?

The timing issue is more relevant to short-term traders. “One crucial detail the Fed did not provide: when it will commence that process of balance sheet normalization,” wrote Richard Clarida, a managing director at PIMCO, in a research note.

But the size of the balance sheet, at least according to the Fed’s own monetary theory, is what really matters in gauging the amount of overall stimulus being provided to the economy.

Economists at UBS say they were “disappointed not to see some explanation for the convoluted system of ‘caps’ the Fed has put in place to run off its balance sheet.”

UBS balance sheetUBS“As it stands, the caps will limit the balance sheet runoff only for the first year of the runoff,” they wrote in a note to clients. “After that point, the caps will generally be nonbinding, so essentially assets will roll off the balance sheet with no constraints, and in a very variable way.”

This means the Fed will be tightening monetary policy with two different tools simultaneously, something it has never done before, making policy errors more likely.

But shouldn’t the Fed take comfort at the market’s non-reaction to its announcement? That may be premature, argues Bank of America-Merrill Lynch’s global economist Ethan Harris.

“Despite firming plans for balance sheet shrinkage, bond term premia have actually declined,” he argued in a note to clients. “This suggests the markets don’t entirely believe the Fed’s hawkish message. If the Fed follows through on its plans, our rates team sees the potential for a tightening in financial conditions.”

balance sheet harrisBank of America-Merrill LynchThe Fed more than quintupled its asset base in response to the deepest recession in generations, buying up Treasury and mortgage bonds by the hundreds of billions in order to keep long-term interest rates low and support the economic recovery.

Many naysayers at the time, including within the Fed, worried the bond purchases, also known as quantitative easing or QE, would spark runaway inflation. Today, the Fed’s policies are credited with helping the economy avoid a second Great Depression, although there are concerns that its large presence in the bond market could spark financial bubbles.

Here’s the Fed’s plan to unwind its massive $4.5 trillion balance sheet https://briefnews.eu/heres-the-feds-plan-to-unwind-its-massive-4-5-trillion-balance-sheet/ https://briefnews.eu/heres-the-feds-plan-to-unwind-its-massive-4-5-trillion-balance-sheet/#respond Thu, 15 Jun 2017 10:41:10 +0000 http://briefnews.eu/heres-the-feds-plan-to-unwind-its-massive-4-5-trillion-balance-sheet/ wells fargo bank vaultAP

During the financial crisis, the Federal Reserve built up a store of roughly $ 4.5 trillion in Treasurys and other assets, like mortgage backed securities, on its balance sheet.

Since then, when these assets have come due the Fed has turned around and reinvested the principal back into new assets, maintaining the size of its balance sheet.

Now, nearly a decade after the start of the financial crisis, the Fed laid out its plan for shrinking the size of its balance sheet.

The basic idea will be that the Fed will stop reinvesting the principal of securities when they mature.

Put another way, when a 10-year Treasury on the Fed’s books comes due, the money it gets back from that investment will not be used to go out and buy another Treasury.

The slowing of reinvestment will be phased in over time. To start, the Fed will only invest money back into the market if it gets back more than $ 6 billion in principal returned a month. From there, the “cap” will increase by $ 6 billion every three months over the course of a year until it hits $ 30 billion a month.

The Fed said in the end it will have a balance sheet “appreciably below that seen in recent years but larger than before the financial crisis” because banks need for higher reserves at the Fed. This is a pretty broad end point given that the Fed held roughly $ 800 billion in assets before the financial crisis and $ 4.5 trillion now.

Here’s the full plan via the Fed:

All participants agreed to augment the Committee’s Policy Normalization Principles and Plans by providing the following additional details regarding the approach the FOMC intends to use to reduce the Federal Reserve’s holdings of Treasury and agency securities once normalization of the level of the federal funds rate is well under way.

  • The Committee intends to gradually reduce the Federal Reserve’s securities holdings by decreasing its reinvestment of the principal payments it receives from securities held in the System Open Market Account. Specifically, such payments will be reinvested only to the extent that they exceed gradually rising caps.

    • For payments of principal that the Federal Reserve receives from maturing Treasury securities, the Committee anticipates that the cap will be $ 6 billion per month initially and will increase in steps of $ 6 billion at three-month intervals over 12 months until it reaches $ 30 billion per month.

    • For payments of principal that the Federal Reserve receives from its holdings of agency debt and mortgage-backed securities, the Committee anticipates that the cap will be $ 4 billion per month initially and will increase in steps of $ 4 billion at three-month intervals over 12 months until it reaches $ 20 billion per month.

    • The Committee also anticipates that the caps will remain in place once they reach their respective maximums so that the Federal Reserve’s securities holdings will continue to decline in a gradual and predictable manner until the Committee judges that the Federal Reserve is holding no more securities than necessary to implement monetary policy efficiently and effectively.

  • Gradually reducing the Federal Reserve’s securities holdings will result in a declining supply of reserve balances. The Committee currently anticipates reducing the quantity of reserve balances, over time, to a level appreciably below that seen in recent years but larger than before the financial crisis; the level will reflect the banking system’s demand for reserve balances and the Committee’s decisions about how to implement monetary policy most efficiently and effectively in the future. The Committee expects to learn more about the underlying demand for reserves during the process of balance sheet normalization.

  • The Committee affirms that changing the target range for the federal funds rate is its primary means of adjusting the stance of monetary policy. However, the Committee would be prepared to resume reinvestment of principal payments received on securities held by the Federal Reserve if a material deterioration in the economic outlook were to warrant a sizable reduction in the Committee’s target for the federal funds rate. Moreover, the Committee would be prepared to use its full range of tools, including altering the size and composition of its balance sheet, if future economic conditions were to warrant a more accommodative monetary policy than can be achieved solely by reducing the federal funds rate.

Snap’s CEO is set to make $4.5 billion — Here’s who else will get rich from the Snap IPO https://briefnews.eu/snaps-ceo-is-set-to-make-4-5-billion-heres-who-else-will-get-rich-from-the-snap-ipo/ https://briefnews.eu/snaps-ceo-is-set-to-make-4-5-billion-heres-who-else-will-get-rich-from-the-snap-ipo/#respond Wed, 01 Mar 2017 22:07:29 +0000 http://briefnews.eu/snaps-ceo-is-set-to-make-4-5-billion-heres-who-else-will-get-rich-from-the-snap-ipo/ Evan Spiegel and Bobby MurphyAP

Snap’s hotly-anticipated IPO is going to make a lot of money for its founders, investors and early employees.

The company just priced its IPO at $ 17 a share, awarding the company a $ 24 billion valuation.

According to its S-1 filings, Snap’s co-founders Evan Spiegel and Bobby Murphy own the most shares.

Benchmark will also see some healthy returns, with its early investment a few years ago now worth a whopping $ 2.24 billion.

Here’s the list of Snap’s major shareholders at its IPO and what the value of their stake would be at $ 17 a share.

Note: This doesn’t include shares that haven’t vested by the time it goes public (including a $ 145 million stock bonus for Imran Khan), but does include Spiegel’s bonus that he’ll receive immediately upon IPO.

Before hybrid powertrains invaded the segment, the traditional supercar formula was high horsepower plus low weight equal fast lap times multiplied by evil laughs of joy. A couple of the best to maintain that basic equation are the Pagani Huayra BC, which weighs a claimed 2685 pounds, and the Hennessey Venom GT, which weighs 2743 pounds. But those are hefty compared with one of the most exclusive Lamborghinis of this or any decade, the Sesto Elemento. An exercise in carbon technology and power-to-weight-ratio supremacy, the Sesto weighs a claimed 2202 pounds (Lamborghini tried to keep it below 1000 kilograms and at 999 it barely achieves that goal) and was fitted with a V-10 engine.

The Sesto debuted in 2010 as a concept car and was later produced in a limited run of 20 examples. This week in Seattle, one popped up on Craigslist, of all places, for a listed price of $ 4,500,000. The post is extremely limited on info, but it claims that it is VIN No. 3 and that it only has 118 miles on it. Luxury goods site JamesEdition, where there was another Elemento listed in the U.K. for $ 2.8 million, might have been a more appropriate place to drop a collectible car like this. That the car appeared on Craigslist—right between more typical ads on the site listing a $ 2800 1998 Honda Civic and a $ 10,500 modified 2000 Jeep Wrangler TJ—made us extremely skeptical; however, the photos don’t seem to appear anywhere else on the World Wide Web, and the seller didn’t run for cover when the press came calling.

According to the broker who says he listed the car on behalf of a client, he only put it up on Craigslist because it was simple. “[We] chose Craigslist because it was easy and took a mere five minutes to create the ad,” he said in an email. “The response has been overwhelming … was not anticipating for Craigslist to have tens of people looking to purchase such a vehicle. It was more of a joke at first, but then inquiries from potential buyers came flooding in.” The broker also said that there’s plenty of room in the price for negotiation.

The featherweight supercar was so special at its debut because it uses a technology called forged composite carbon fiber, which is basically a bunch of carbon-fiber flakes heat pressed together rather than woven like carbon-fiber-reinforced plastic. Both functional and aesthetically intriguing, it formed the entire body of the car and inspired its name, which means “sixth element.” According to Lamborghini, the low weight paired with the claimed 570 horsepower at 8000 rpm and 398 lb-ft at 6500 rpm made for a claimed zero-to-62-mph time of only 2.5 seconds. That would be quicker than the 2016 Lamborghini Aventador LP750-4 Superveloce we tested just last year.

–

Before you go looking for a loan, be aware that the Sesto is not street legal and can’t be licensed for road use anywhere in the United States.
